Ulaanbaatar's district heating system was established in 1959. By the mid-1990s, there were excessive losses of heat and hot water because of poor insulation and leaks throughout the system, which had deteriorated due to inadequate maintenance.

Since the industry did not invest as much as expected in energy efficiency, the Project sought to address this market failure through the Industrial Development Bank of India (IDBI), the apex project financing institution in India. The loan proceeds were to finance priority projects of public and private sector enterprises for energy efficiency and environmental improvement for 1995-1997 in the iron and steel, cement, chemical, fertilizer, pulp and paper, sugar, and textile sectors.

The Asian Development Bank's (ADB's) strategy for the energy sector in Bhutan, which focused on the expansion of the power transmission and distribution systems for balanced regional development, coincided well with this goal.
